I am confused. I want to connect my iPod with my receiever which has optical input. I read somewhere that for better sound quality, I should use optical cables. Is the difference really significant?

And how will this optical cable connect to the headphone jack in my iPod?

confused. please help.

where can I find this optical cable>?

As far as I know the IPODS don't accept optical cables. They have fire wire and USB 1.1 or USB 2.0.

If you don't have an AV receiver (such as a Pioneer Elite 55Txi, 56Txi, 49TXi, 59Txi and a couple of the Yamaha models you will have to find a firewire adapter or use the USB connector on the IPOD. There are various receivers with USB inputs. If you don't have those on your receiver you need to go to an internet place such as partsexpress.com that might sell devices that convert USB to RCA or other inputs on the back of your receiver or go to an Apple IPOD chat area where plenty of people will tell you how to connect appropriately.
